I have an old dell laptop with a Pentium M processor running Windows 7 home premium. I'd like to copy the HDD with Windows to another, smaller drive for backup. The problem is I don't really have a way to connect them both at the same time. I don't have a usb encloser but I do have flash drives. Is there a way that I can clone my OS to a file to store on a flash memory chip and then extract it to a blank HDD. Like a live booting OS?

I'm sure there's a way to pull that off but what I do, depending on the size of the hard drive and amount of empty space is to partition the C drive using Windows 7's built in drive manager, moving all system files to the front. Then create a partition using as much free space as possible. If there's enough free space to work with (to create a complete backup on), I'll use Acronis backup to create a backup on the new partition, then copy it to an external hd or new hd (that's been partitioned similarly).
May be easier to connect an external hd to the existing setup and download/burn Redo Backup and boot from it. Backup your system to the external hd, replace the hard drive in the laptop, reconnect the external hd, boot from the Redo Backup disk and restore the image.
May sound like a lot of steps but Redo Backup is free and besides the cost of an external hd which can be had fairly cheap, there's not a lot of expense. Plus, you can keep the backup indefinitely to restore at any time.

Hope any of that helps.

Yes, you can use clone software to make exact clone of HDD contents and save it to flash drive. Somewhat different thing than live booting OS though.
